Mutual Funds - Reading A Prospectus

Obtaining, reading and understanding a prospectus is an absolutely crucial step for you to take prior to you investing in any mutual fund.

A mutual fund is divided into several sections:

  • Objective Statement
  • Performance
  • Fees and Expenses
  • How to Purchase and Redeem Shares
A brief explanation of these sections is provided below:

Objective Statement
A short summary or statement explaining the mutual fund will typically found close to the beginning of the prospectus. This will explain the goals of the mutual fund and its plans as to how those goals will be achieved.

The objective of the fund...how the money is managed...and your objective should be the same.

Performance
This section typically gives information on how the fund has performed in the past. A table is usually provided that shows the fund's performance over the last year, 3-years, 5-years and sometimes 10-years.

This information may help you to see how the fund may perform over the long term, but should never be the only reason you invest in the fund. Funds may perform well in one year and not in the next.

Compare the fund's performance with that of the index. If the fund consistently under performs the index by 5% or more, it may not be a fund that you would want to invest in for the long-term. That difference could have a large impact in regards to the amount of money you could retire with.

Often in this section, an illustration will be provided demonstrating how a $10,000 investment may do over time. This is provided to give you an idea of how your investment may perform. This does not take into consideration taxes, inflation or "all" other factors that could influence the funds performance. Thus your portfolio would likely not perform the same as what the prospectus illustrates.

Fees And Expenses
Mutual funds have expenses like any business. It costs money to manage investors money, thus mutual funds have fees.

The management fee is a fee that all funds charge. The money collected from shareholders pay for expenses incurred from buying and selling large amounts of shares in stocks. The management fee usually ranges from about 0.5% up to 2%...and sometimes more.

The 12b-1 fee is another expense that you may encounter. This fee is typically used for advertising costs and other marketing costs incurred by the fund. This fee will usually range between 0.25% and 0.75%. Not all funds charge a 12b-1 fee.

Understanding the fees in a mutual fund are important when considering investing in the fund, as even though the fund may perform well, high expenses can limit it's growth.

How To Purchase And Redeem Shares
Investing
The most common method of investing in the fund requires you to complete investment forms and to write a check to the mutual fund family. It normally takes a few days for the paperwork to process and for the funds to be credited to be invested on your behalf.

Another method is automatic investment. These are withdrawals from your bank account or paycheck at regular intervals. This is an excellent method for getting into the habit of investing on a regular basis.

Funds can also be wire transferred into the fund of your choice. You may want to research this to see if there are fees or minimum dollar amounts that you must meet to do this.

Redemption
Redeeming shares can be handled in similar manner; completing redemption forms that are mailed to the fund company, calling the fund company, or having the funds wired into your bank account. Again wiring funds are usually the fastest method, however this method may incur a fee.
